From what I can understand, she is a parody of 日本鬼子, a derogatory term that refers to the Japanese. She's kind of a literal interpretation of the characters...its like using moe to combat all the Japanese hate left over from WWII.

I get where they're coming from - 20 years of recession, a hung parliament, a sucession of weak prime ministers, falling birth rates and population, and increasingly assertive neighbors (first Chinese claims in the south followed by an opportunistic move by Russians over the Kurils) will cause even the staunchest hikkikomori to feel a little nationalistic - but I agree a 2D illustration will not do anything to change international politics.
as for whether the artist (or rather doujin artists) behavior is acceptable, I think it's perfectly fine to express their opinions just as it's perfectly fine for the Chinese to protest at the Japanese embassy. at least nobody ever gets hurt from a doujin drawing.

It's getting attention because it was a very creative, non-violent way to counter the online insults from some Chinese people about Japanese people. So we went from the insult being ~"Japanese Devils" to this cute girl. Really takes the fangs out of the insult. It IS kinda hard to have your insult continue to have any impact when it's been turned into a drawing of a cute girl. ( ´ ▽ ` )ノ Now will it really have any impact on international relations? No, probably not, but it'll probably help cool down online interchanges between Chinese & Japanese, and tension is pretty high at the moment so that's not a bad thing. ~(=^・・^) ヾ(^^ )

Art has been used for political purposes since the dawn of time. China's also used art for propaganda extensively (all those portraits of Mao come to mind.) To expect people to not use anime-style art for the same purposes is... well, you'll have better luck teaching pigs to fly. So apparently it's working like it was intended. I'd suggest less insults and more constructive conversations (for BOTH sides) going forward. If you've not seen Arjuna, it's much more than just sponsored by. The entire storyline relies on the fact that humanity is destroying the environment and needs to stop doing so and learn to live in harmony with nature.
